There are a few key trends to look for if we want to identify the next multi-bagger. Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. Speaking of which, we noticed some great changes in FreightCar America's (NASDAQ:RAIL) returns on capital, so let's have a look.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for FreightCar America:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.14 = US$19m ÷ (US$207m - US$68m) (Based on the trailing twelve months to June 2024).

Thus, FreightCar America has an ROCE of 14%. By itself that's a normal return on capital and it's in line with the industry's average returns of 14%.

What Can We Tell From FreightCar America's ROCE Trend?

Like most people, we're pleased that FreightCar America is now generating some pretax earnings. Historically the company was generating losses but as we can see from the latest figures referenced above, they're now earning 14% on their capital employed. In regards to capital employed, FreightCar America is using 48% less capital than it was five years ago, which on the surface, can indicate that the business has become more efficient at generating these returns. This could potentially mean that the company is selling some of its assets.

On a side note, we noticed that the improvement in ROCE appears to be partly fueled by an increase in current liabilities. Effectively this means that suppliers or short-term creditors are now funding 33% of the business, which is more than it was five years ago. Keep an eye out for future increases because when the ratio of current liabilities to total assets gets particularly high, this can introduce some new risks for the business.

The Bottom Line On FreightCar America's ROCE

In a nutshell, we're pleased to see that FreightCar America has been able to generate higher returns from less capital. And with the stock having performed exceptionally well over the last five years, these patterns are being accounted for by investors. In light of that, we think it's worth looking further into this stock because if FreightCar America can keep these trends up, it could have a bright future ahead.
