Are CarGurus, Inc.'s (NASDAQ:CARG) Mixed Financials Driving The Negative Sentiment?

It is hard to get excited after looking at CarGurus' (NASDAQ:CARG) recent performance, when its stock has declined 30% over the past three months. It is possible that the markets have ignored the company's differing financials and decided to lean-in to the negative sentiment. Stock prices are usually driven by a company’s financial performance over the long term, and therefore we decided to pay more attention to the company's financial performance. Particularly, we will be paying attention to CarGurus' ROE today.

Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. Put another way, it reveals the company's success at turning shareholder investments into profits.

Trump has pledged to "unleash" American oil and gas and these 15 US stocks have developments that are poised to benefit.

How To Calculate Return On Equity?

Return on equity can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for CarGurus is:

3.9% = US$21m ÷ US$542m (Based on the trailing twelve months to December 2024).

The 'return' is the yearly profit. That means that for every $1 worth of shareholders' equity, the company generated $0.04 in profit.

What Is The Relationship Between ROE And Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

CarGurus' Earnings Growth And 3.9% ROE

It is quite clear that CarGurus' ROE is rather low. Not just that, even compared to the industry average of 7.7%, the company's ROE is entirely unremarkable. Therefore, CarGurus' flat earnings over the past five years can possibly be explained by the low ROE amongst other factors.

We then compared CarGurus' net income growth with the industry and found that the company's growth figure is lower than the average industry growth rate of 19% in the same 5-year period, which is a bit concerning.

NasdaqGS:CARG Past Earnings Growth April 8th 2025

Earnings growth is a huge factor in stock valuation. What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. Doing so will help them establish if the stock's future looks promising or ominous. Is CarGurus fairly valued compared to other companies? These 3 valuation measures might help you decide.

Is CarGurus Using Its Retained Earnings Effectively?

CarGurus doesn't pay any regular dividends, meaning that potentially all of its profits are being reinvested in the business. However, this doesn't explain why the company hasn't seen any growth. So there might be other factors at play here which could potentially be hampering growth. For example, the business has faced some headwinds.

Conclusion

In total, we're a bit ambivalent about CarGurus' performance. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth.
