InterDigital (NASDAQ:IDCC) has had a great run on the share market with its stock up by a significant 14% over the last three months. Given the company's impressive performance, we decided to study its financial indicators more closely as a company's financial health over the long-term usually dictates market outcomes. Specifically, we decided to study InterDigital's ROE in this article.

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

The 'return' is the profit over the last twelve months. One way to conceptualize this is that for each $1 of shareholders' capital it has, the company made $0.42 in profit.

Why Is ROE Important For Earnings Growth?

So far, we've learned that ROE is a measure of a company's profitability. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

InterDigital has a really low three-year median payout ratio of 22%, meaning that it has the remaining 78% left over to reinvest into its business. So it looks like InterDigital is reinvesting profits heavily to grow its business, which shows in its earnings growth.

Besides, InterDigital has been paying dividends for at least ten years or more. This shows that the company is committed to sharing profits with its shareholders. Still, forecasts suggest that InterDigital's future ROE will drop to 24% even though the the company's payout ratio is not expected to change by much.
