When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Alliance Aviation Services Carry?

The image below, which you can click on for greater detail, shows that at December 2024 Alliance Aviation Services had debt of AU$445.1m, up from AU$281.6m in one year. However, because it has a cash reserve of AU$19.6m, its net debt is less, at about AU$425.5m.

A Look At Alliance Aviation Services' Liabilities

Zooming in on the latest balance sheet data, we can see that Alliance Aviation Services had liabilities of AU$143.6m due within 12 months and liabilities of AU$547.0m due beyond that. Offsetting this, it had AU$19.6m in cash and AU$84.9m in receivables that were due within 12 months. So its liabilities total AU$586.2m more than the combination of its cash and short-term receivables.

Given this deficit is actually higher than the company's market capitalization of AU$433.0m, we think shareholders really should watch Alliance Aviation Services's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Alliance Aviation Services has net debt worth 2.2 times EBITDA, which isn't too much, but its interest cover looks a bit on the low side, with EBIT at only 4.5 times the interest expense. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. On the face of it, Alliance Aviation Services's level of total liabilities left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at growing its EBIT; that's encouraging. Looking at the bigger picture, it seems clear to us that Alliance Aviation Services's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet.
