HealthStream's (NASDAQ:HSTM) stock is up by 2.5% over the past three months. Given that the stock prices usually follow long-term business performance, we wonder if the company's mixed financials could have any adverse effect on its current price price movement Specifically, we decided to study HealthStream's ROE in this article.

Return on equity can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for HealthStream is:

5.1% = US$18m ÷ US$349m (Based on the trailing twelve months to June 2024).

The 'return' is the profit over the last twelve months. Another way to think of that is that for every $1 worth of equity, the company was able to earn $0.05 in profit.

So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

HealthStream's Earnings Growth And 5.1% ROE

When you first look at it, HealthStream's ROE doesn't look that attractive. Yet, a closer study shows that the company's ROE is similar to the industry average of 5.3%. Still, HealthStream has seen a flat net income growth over the past five years. Remember, the company's ROE is not particularly great to begin with. Hence, this provides some context to the flat earnings growth seen by the company.

As a next step, we compared HealthStream's net income growth with the industry and were disappointed to see that the company's growth is lower than the industry average growth of 15% in the same period.

In addition, HealthStream only recently started paying a dividend so the management must have decided the shareholders prefer dividends over earnings growth.

On the whole, we feel that the performance shown by HealthStream can be open to many interpretations. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth. With that said, the latest industry analyst forecasts reveal that the company's earnings are expected to accelerate.
