It is hard to get excited after looking at Afya's (NASDAQ:AFYA) recent performance, when its stock has declined 9.7% over the past month. However, stock prices are usually driven by a company’s financial performance over the long term, which in this case looks quite promising. Particularly, we will be paying attention to Afya's ROE today.
Return on equity or ROE is an important factor to be considered by a shareholder because it tells them how effectively their capital is being reinvested. In simpler terms, it measures the profitability of a company in relation to shareholder's equity.

Return on equity can be calculated by using the formula:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for Afya is:
14% = R$597m ÷ R$4.2b (Based on the trailing twelve months to September 2024).
The 'return' is the yearly profit. That means that for every $1 worth of shareholders' equity, the company generated $0.14 in profit.
We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.
At first glance, Afya seems to have a decent ROE. Further, the company's ROE is similar to the industry average of 15%. This certainly adds some context to Afya's exceptional 21% net income growth seen over the past five years. We believe that there might also be other aspects that are positively influencing the company's earnings growth. For example, it is possible that the company's management has made some good strategic decisions, or that the company has a low payout ratio.
As a next step, we compared Afya's net income growth with the industry and found that the company has a similar growth figure when compared with the industry average growth rate of 21% in the same period.

It’s important for an investor to know whether the market has priced in the company's expected earnings growth (or decline). Given that Afya doesn't pay any regular dividends to its shareholders, we infer that the company has been reinvesting all of its profits to grow its business.
In total, we are pretty happy with Afya's performance. Specifically, we like that the company is reinvesting a huge chunk of its profits at a high rate of return.
