How Is ROE Calculated?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for ReadyTech Holdings is:

3.6% = AU$5.5m ÷ AU$151m (Based on the trailing twelve months to June 2024).

The 'return' refers to a company's earnings over the last year. Another way to think of that is that for every A$1 worth of equity, the company was able to earn A$0.04 in profit.

Why Is ROE Important For Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

ReadyTech Holdings' Earnings Growth And 3.6% ROE

It is quite clear that ReadyTech Holdings' ROE is rather low. Even when compared to the industry average of 8.0%, the ROE figure is pretty disappointing. However, we we're pleasantly surprised to see that ReadyTech Holdings grew its net income at a significant rate of 27% in the last five years. Therefore, there could be other reasons behind this growth. For instance, the company has a low payout ratio or is being managed efficiently.

Next, on comparing with the industry net income growth, we found that ReadyTech Holdings' growth is quite high when compared to the industry average growth of 21% in the same period, which is great to see.
