With its stock down 7.1% over the past three months, it is easy to disregard Valaris (NYSE:VAL). However, stock prices are usually driven by a company’s financial performance over the long term, which in this case looks quite promising. Specifically, we decided to study Valaris' ROE in this article.

How To Calculate Return On Equity?

ROE can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Valaris is:

50% = US$1.1b ÷ US$2.1b (Based on the trailing twelve months to September 2024).

The 'return' is the profit over the last twelve months. So, this means that for every $1 of its shareholder's investments, the company generates a profit of $0.50.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Based on how much of its profits the company chooses to reinvest or "retain", we are then able to evaluate a company's future ability to generate profits. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

First thing first, we like that Valaris has an impressive ROE. Second, a comparison with the average ROE reported by the industry of 12% also doesn't go unnoticed by us. Under the circumstances, Valaris' considerable five year net income growth of 48% was to be expected.

We then performed a comparison between Valaris' net income growth with the industry, which revealed that the company's growth is similar to the average industry growth of 51% in the same 5-year period.

By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Valaris is trading on a high P/E or a low P/E, relative to its industry.

Is Valaris Efficiently Re-investing Its Profits?

Given that Valaris doesn't pay any regular dividends to its shareholders, we infer that the company has been reinvesting all of its profits to grow its business.

On the whole, we feel that Valaris' performance has been quite good. Specifically, we like that the company is reinvesting a huge chunk of its profits at a high rate of return. This of course has caused the company to see substantial growth in its earnings. With that said, on studying the latest analyst forecasts, we found that while the company has seen growth in its past earnings, analysts expect its future earnings to shrink.
