Suncorp Group Limited's (ASX:SUN) Share Price Not Quite Adding Up

Simply Wall St.

There wouldn't be many who think Suncorp Group Limited's (ASX:SUN) price-to-earnings (or "P/E") ratio of 14.8x is worth a mention when the median P/E in Australia is similar at about 17x. While this might not raise any eyebrows, if the P/E ratio is not justified investors could be missing out on a potential opportunity or ignoring looming disappointment.

AI is about to change healthcare. These 20 stocks are working on everything from early diagnostics to drug discovery. The best part - they are all under $10bn in marketcap - there is still time to get in early.

With earnings growth that's superior to most other companies of late, Suncorp Group has been doing relatively well. It might be that many expect the strong earnings performance to wane, which has kept the P/E from rising. If not, then existing shareholders have reason to be feeling optimistic about the future direction of the share price.

How Is Suncorp Group's Growth Trending?

In order to justify its P/E ratio, Suncorp Group would need to produce growth that's similar to the market.

If we review the last year of earnings growth, the company posted a terrific increase of 122%. Pleasingly, EPS has also lifted 42% in aggregate from three years ago, thanks to the last 12 months of growth. So we can start by confirming that the company has done a great job of growing earnings over that time.

Shifting to the future, estimates from the twelve analysts covering the company suggest earnings growth is heading into negative territory, declining 0.9% each year over the next three years. That's not great when the rest of the market is expected to grow by 15% each year.

With this information, we find it concerning that Suncorp Group is trading at a fairly similar P/E to the market. It seems most investors are hoping for a turnaround in the company's business prospects, but the analyst cohort is not so confident this will happen. There's a good chance these shareholders are setting themselves up for future disappointment if the P/E falls to levels more in line with the negative growth outlook.

The Bottom Line On Suncorp Group's P/E

Using the price-to-earnings ratio alone to determine if you should sell your stock isn't sensible, however it can be a practical guide to the company's future prospects.

We've established that Suncorp Group currently trades on a higher than expected P/E for a company whose earnings are forecast to decline. Right now we are uncomfortable with the P/E as the predicted future earnings are unlikely to support a more positive sentiment for long. Unless these conditions improve, it's challenging to accept these prices as being reasonable.

We don't want to rain on the parade too much, but we did also find 2 warning signs for Suncorp Group (1 can't be ignored!) that you need to be mindful of.
